The idea of indexing capital gains for inflation is getting a lot of attention these days. Larry Kudlow, who heads  the White House National Economic Council, has long suggested  Treasury should do this by regulation, while several members of Congress have introduced bills to make the change by modifying the tax code. What is Cost of Inflation Index (CII)? It is a measure of inflation that is used for computing Long Term Capital Gains (LTCG) on the sale of capital assets as per IT Section.48. It is announced for each Financial Year but not based on Assessment Year. Hence, the applicable rate of CII will be for that particular financial year. Under current policy, households owe taxes on the full nominal value of certain capital gains; this proposal would index the asset basis to inflation, leaving only the real value of any capital gain as taxable income. Our analysis suggests that this policy would cost $102 billion dollars over the next decade.

ANALYSIS/OPINION: It’s official. President Trump wants to index capital gains taxes for inflation. This would be a big stimulus boost for the U.S. economy immediately and over time and could get us back to 3 percent to 4 percent growth by liberating potentially hundreds of billions of dollars for new capital investment.

Knowledge of Cost Inflation Index is necessary for computing Long-Term Capital Gains. The Capital Gains will be computed after deducting the indexed cost of acquisition from the sale value. The cost of purchase of the asset will be increased by applying the Cost Inflation Index (CII). Cost Inflation Index is used for calculating Long term Capital Gain. Every year, Income Tax department notifies Cost Inflation Index. CII is very useful to calculate Long Term Capital Gain Tax. The taxpayer keeps $610 after-tax under ordinary capital gains treatment, $625 with indexed gains, and $700 under ideal neutral treatment. Indexing the basis recovers about 17 percent of the shortfall in asset value versus the neutral IRA treatments ($15 out of $90), compared to 29 percent in the ten-year example. Taxing inflationary capital gains is an unfair and misguided policy that punishes risk and success. The president should issue an executive order to index capital gains for inflation.
